How India Should Regulate AI in Fintech

Balancing Innovation with Trust and Stability

In 2025, India is at the forefront of one of the world’s largest financial revolutions. Artificial Intelligence has moved beyond a futuristic idea and has become a vital part of financial innovation. Industry data show that nearly 90% of Indian banks, fintechs, and insurers have integrated AI into their strategic plans, with 60-70% actively using it in operations for fraud detection and credit scoring.

However, this swift adoption brings serious challenges. RBI Deputy Governor  T. Rabi Sankar warned at the Global Fintech Fest 2025 that while AI offers remarkable efficiency and inclusion, its integration must be handled with great responsibility. According to the Economic Times, in finance, the margin for error is thin, and stability is everything. If AI is left unchecked, the risk could quickly escalate, potentially endangering consumers and destabilising markets.

Why India Needs a Strong & Smart Regulatory Framework

The Indian fintech sector is surging, with digital payments via platforms like UPI accounting for almost 90% of retail digital transactions, and this share is expected to grow as fintech ventures into lending and credit services.

The Economic Times highlights how AI is at the heart of this change. RBI reports indicate that generative AI could boost banking efficiency by up to 46%, enhancing compliance, fraud detection, and customer service.  However, the very qualities that make AI so powerful, automation, deep learning, and predictive analytics, also make it opaque and unpredictable.

According to Forbes, many AI systems operate as black boxes, making it difficult for auditors and regulators to trace decisions, such as loan approvals, and increasing the risk of bias, unexplained outcomes, or failures in real-world use.

To address these dual risks and rewards, India must adapt a regulatory framework that is pre-innovation and highly focused on transparency, stability and fairness.

1. Embed Trust as the Cornerstone of Regulation

If innovation drives growth, trust is what powers it. India’s new AI Governance Guidelines 2025 highlight trust, user-first design, fairness, accountability, transparency, and safety as the core principles for all AI use. Known as the seven sutras, these guidelines apply not just to fintech but to the entire AI sector, ensuring AI systems are easy to understand, explainable, and centred on people.

According to the Press Information Bureau, for fintech, this means that regulators must require – 

. Explainability: AI decisions in finance, especially those affecting credit and livelihoods, should be understandable to regulators and consumers.
. Human-in-the-loop: Automated decisions must allow human oversight to correct or override them. They aren’t just lofty ideals; they are protections for consumers, against unfair credit denials or harmful robo-decisions that can impact lives.

2. Sector – Specific Governance: RBI’s Free AI Blueprint

Recognising the importance of these needs, the Reserve Bank of India has established a committee to develop the Framework for Responsible and Ethical Enablement of AI (FREE-AI) for the financial sector. According to the Economic Times study, the committee’s 26 recommendations span infrastructure, governance, policy, protection, and assurance, aiming for a balanced approach that encourages AI adoption while managing associated risks. 

Its key proposal is multistakeholder oversight, a standing body of regulators, technologists, and industry experts that should continuously assess AI risks. Secondly, audit frameworks that include independent reviews and audit trails should be mandatory for AI systems involved in high-stakes financial decisions.

Additionally, support for indigenous models and incentives will promote the development of local AI solutions, reducing reliance on opaque foreign goods.

This smart regulatory approach respects fintech agility, drives innovation, and strengthens consumer protection and financial stability.

3. Building Institutional and Technical Capacity

Effective regulation is about more than just setting rules; it’s about building capability. According to a Press Information Bureau study, India’s IndiaAI Mission has already invested over ₹10,300 crore and deployed more than 38,000 GPUs to make AI infrastructure and innovation accessible to all.

But successfully regulating AI requires more than hardware alone. It calls for robust data governance, expert oversight teams, and frameworks to audit, test, and certify AI systems before they go live. Regulators like  RBI, SEBI, and IRDAI need to expand their technical units to include AI risk teams. Similarly, fintech firms should demonstrate cyber-resilience and conduct fairness testing before launching new products.

Protect Consumers, Not Just Systems

Fintech relies heavily on convenience and scale, but if not carefully managed, it risks increasing inequality. Data bias in lending algorithms, where undeserved communities often face worse outcomes, is a real concern, as highlighted in global and Indian FinTech studies.

India must embed consumer protection into the fintech AI rule at every level. Thai includes having clear complaint processes, transparent explanations of how AI influences decisions,  and mandatory reporting of algorithmic issues to a central authority.

Foster Innovation with Predictable, Transparent Regulation

Regulatory processes must be predictable to drive innovation. In the past, sudden policy changes have created uncertainty for fintech companies. India’s recent reforms now mandate public consultation and clear rationales before major guidelines, especially those related to fintech AI, are introduced.

This approach encourages industry support and lower compliance risk for innovators.
